UK Inflation Falls to 3.0% in January, Boosting Prospects for Interest Rate Cut

The United Kingdom's Consumer Prices Index (CPI) inflation rate decreased to 3.0% in January 2026, down from 3.4% in December 2025, marking the lowest annual rate since March 2025. This decline aligns with market expectations and is primarily attributed to reduced transport and food prices. Transport costs rose by 2.7% year-on-year, a slowdown from 4.0% in December, influenced by falling fuel prices and moderated air fare inflation. Food and non-alcoholic beverage prices increased by 3.6%, down from 4.5% the previous month.

Core inflation, which excludes volatile components such as food and energy, declined to 3.1% in January, its lowest level since August 2021, suggesting underlying price pressures are gradually moderating.

The Bank of England, which held its benchmark interest rate at 3.75% in its most recent meeting, is now facing increased expectations for a rate cut in March. Futures markets indicate an 84.3% likelihood of a rate reduction, up from 82.9% prior to the latest inflation data.

Financial markets responded positively to the inflation data, with the FTSE 100 index rising by 0.73% to 10,633 points, reaching a new record high.

The Office for National Statistics (ONS) reported that the largest downward contributions to the monthly change in CPI came from transport, food, and non-alcoholic beverages. Transport prices rose 2.7% year over year in January 2026, down from 4% in December, with motor fuel prices notably decreasing.

Despite the overall decline in inflation, services inflation remains elevated, falling to 4.4% from 5.5%, a smaller drop than the headline rate.

The Bank of England continues to monitor these developments closely, balancing the need to support economic growth with its mandate to maintain price stability.
